Unfortunately 1/16 of an inch isn't very much, while that outer tire is. IMHO legal by the slimmest of margins I agree it must be replaced. Safety vs. money is a bad combination in this industry.
You were absolutely correct in protesting that condition, it NEEDS tires, and soon. The 1000 miles left on that thing isn't worth the lawsuit that it would produce should it have caused an incident. Now if it had an old bolt seal sticking out....
